I don't know a lot about mollies so I'm not 100% on this but they do fight. Heck even my females fight. They do establish a pecking order...so the more space and food the better, they will fight over food space or mates.

You COULD do it that way, but another 10 gallon or 20 long for fry would be best.  The adults will out compete the fry for food, and they release a hormone in the water that retards the growth of the fry. You would get bigger better guppies if you used a bare bottom tank for fry, kept it warm...

Ya this is a telltale sign of poisining, happened to me before with rust.  Always keep some carbon on hand and only use ornaments and stuff without metal or glue that are made specifically for fish.
